We have been working with GPL code, anyway, so that's a non-issue (for us). We simply want to have an awesome game to play; we're not seeking to have an awesome game to sell.

About the only circumstance in which I can see GPL being an issue is if someone wants to make a closed-source program. Given that the objective of OMW is creating an drop-in replacement for a specific game, that is not relevant to its project goals.

When it comes to licensing, all that matters is what is compatible with the work's intended purpose, and what benefits it might see from particular choices. I cannot see any way in which the GPL would hinder the development of a Morrowind-engine clone, and I imagine more people are encouraged to contribute by the GPL (or basically don't care) than by a more permissive licence.

Hopefully I haven't rambled to much there.
